Inflationary pressures are easing gradually. The report suggests that with falling gasoline and jet fuel prices, U.S. inflation likely peaked in May. Looking at the "supercore" indicator excluding housing-related services, the three-month average monthly increase has slowed to 0.09%, below the 12-month average of 0.28%. Additionally, U.S. statistical agencies will update the PCE calculation methodology starting September 30 to better reflect changes in consumption patterns, with the adjustment expected to lower the year-over-year inflation index by approximately 0.3 percentage points.
The labor market remains relatively stable but appears unremarkable. The unemployment rate stays under control, yet new jobs are concentrated in a few industries, and the three-month average of new payrolls has fallen to 20,000. Meanwhile, wage revisions have repeatedly been negative. The cooling labor market has reduced pressure on the Federal Reserve to raise rates, allowing policymakers to observe more economic data.
On the monetary policy front, new Fed Chair Kevin Warsh has significantly changed the central bank's communication strategy since taking office. He has shortened the FOMC statement, largely abandoned forward guidance, and emphasized that markets should focus on economic data rather than the central bank's projections. The stance of "playing the ball, not the referee" implies that markets must interpret each economic data point on their own. Warsh has also established five internal working groups, one specifically dedicated to studying the inflation framework, leaving room for imagination regarding a formal shift in future monetary policy.This new communication style may have two direct consequences: first, higher volatility in interest-rate markets; second, a steeper yield curve—because long-end rates are more sensitive to sovereign bond supply, competition for capital stemming from AI capital expenditure, and Federal Reserve credit risk, while short-end rates are more anchored to the actual policy path. During June and July, the Philadelphia Semiconductor Index moved more than 5% in a single day on more than one-third of trading days—a rare phenomenon over the past decade. The S&P 500 Equal Weight Index was only about 1% below its record high in mid-August, thanks mainly to a rebound in dividend stocks, quality stocks, and software stocks with low correlation to AI. Funds did not exit equities on a large scale; rather, they rebalanced from crowded AI leaders into a broader range of assets with solid earnings. This "broadening" pattern reflects, to some extent, the market's focus on marginal performance.
In the fixed-income market, capital flows also reflect new preferences. With rising corporate bond supply from AI infrastructure investment and continued increases in Treasury issuance under fiscal stimulus, long-end yields face structural upward pressure. Meanwhile, because the market's pricing of further Federal Reserve rate hikes may be excessive, front-end rates and medium-term rates are relatively attractive. In other words, the maturity segment in the "belly" of the yield curve is becoming the core allocation zone for institutional investors in a turbulent rate environment.
Investment Logic Analysis: AI’s Capital Siphoning and the Need for DiversificationWhy is capital accelerating toward AI-related industries? The answer is not limited to the technological revolution itself, but also lies in the fact that AI investment has already demonstrated real financial returns. Over the past three years, companies that made early AI-related capital expenditures have successively entered the harvest period, reinforcing the expectation of "invest first, benefit first" and further attracting more capital into computing power, semiconductors, infrastructure, and software development. At the same time, the widespread application of AI in manufacturing and the digital economy has also driven capital expenditure to spill over from technology giants to more industries.

It has not only changed corporate earnings structures, but also had a profound impact on the overall financial environment: rising capital demand has pushed up long-term interest rates, making core bond yields attractive again; meanwhile, AI has evolved from a US equity story into a macro narrative touching a variety of global assets, also altering the traditional correlation between stocks and bonds. For portfolios, this means that the previously effective stock-bond allocation system may need to be re-examined.
When a single economic axis dominates overwhelmingly, the entire portfolio's sensitivity to "macro inflection points" rises sharply. Therefore, institutional investors have begun to turn their attention to more diversified dispersion tools, including systematic strategies, alternative investments, and strategies that allocate to volatility itself. These strategies do not rely on accurate directional judgment, but profit from market dispersion and divergence in volatility, which is precisely the best compensation against a unipolar pattern.
An important signal of this shift is that despite extreme selling in AI, institutional long-term confidence in AI has not disappeared. The report clearly states that the current AI market is incomparable to the internet bubble of the late 1990s. The key difference lies in earnings visibility: the expected second-quarter earnings growth for S&P 500 semiconductor companies has actually been revised up from the previous expectation of 126% to 144%. The sharp drop in shipping traffic through the Strait of Hormuz has become the most important risk variable in the energy market. Since the escalation of the conflict, Brent crude oil prices have swung sharply between $69 and $128 per barrel; the strait has recently seen only an average of 6 ships passing per day, compared with about 140 ships before the conflict. Uncertainty in energy supply will directly transmit to inflation expectations, thereby affecting global interest rates and the pricing of risk assets.Additionally, the market structure risk in the AI sector still warrants attention. After deleveraging this summer, assets under management for related leveraged ETFs have fallen by about $60 billion from their peak, but remain far above historical levels. On the other hand, the structural impact of AI on inflation and interest rates means that asset allocation is no longer a simple choice between growth and defense, but requires a matrix-style approach spanning equities, bonds, alternative assets, and cash.
For long-term institutions such as sovereign wealth funds, pension funds, and family offices, anchoring to structural mega-trends is only the first step; more importantly, they need to build portfolios that can operate effectively across a variety of macroeconomic paths. This means portfolios should possess a degree of resilience: on the equity side, hold both companies that can deliver on AI earnings and allocate to high-dividend and high-quality factors; on the bond side, actively manage duration through the shape of the yield curve rather than locking into a single maturity year after year; on the alternative investments side, actively employ hedging strategies and volatility tools to capture returns from market dispersion.
The summer AI pullback provided a valuable lesson to the market: even within the strongest themes, excessive leverage and crowded positions can lead to temporary loss of control. Fortunately, however, the fundamental AI story has not only held up—it has become more solid with earnings support.
